Gross Profit = Revenue − Cost of Goods Sold (COGS)

Gross Margin % = (Revenue − COGS) ÷ Revenue × 100

Example: A SaaS company with $1,200,000 in quarterly revenue and $264,000 in COGS:

  • Gross Profit: $1,200,000 − $264,000 = $936,000
  • Gross Margin: $936,000 ÷ $1,200,000 = 78%

What Counts as COGS vs. Operating Expense

The distinction between COGS and operating expense (OpEx) affects gross margin — misclassifying items inflates or deflates reported margins.

COGS (Cost of Revenue) — included in gross margin calculation: - Cloud infrastructure (AWS, GCP, Azure) for production - Third-party API costs included in the product (payment processing, maps, AI model calls) - Customer support team salaries and overhead - Professional services team salaries (for services revenue) - Amortization of capitalized software development costs

Many early-stage SaaS companies incorrectly exclude customer support or infrastructure costs from COGS, reporting inflated margins. Investors and acquirers normalize for this.

Pure software businesses achieve the highest gross margins because the marginal cost of serving an additional customer is near zero. This is the fundamental economic advantage of the SaaS model — high margins fund future R&D and S&M without proportional revenue sharing with COGS.

Why Gross Margin Matters Beyond the P&L

Gross margin × ARPU = Gross profit per customer per month. This drives LTV:

  • Higher margin → higher LTV → more you can spend on CAC → faster growth

Gross margin as a ceiling for all other profitability. Operating margin, EBITDA, and free cash flow margin are all necessarily below gross margin. A 50% gross margin business will never achieve 60% EBITDA margin.

Gross margin reveals business model quality. A company growing fast but at 40% gross margin has a fundamentally different business than one at 80% margin. Investors value the latter at a premium.

Contribution Margin vs. Gross Margin

Contribution margin includes variable selling costs that aren't in COGS:

Contribution Margin = Gross Profit − Variable Sales Costs

Variable sales costs might include commissions paid at the point of sale, variable credit card processing fees, and usage-dependent delivery costs.

For SaaS with annual upfront commissions, this distinction matters when evaluating unit economics — the gross margin understates the true cost of an incremental sale if commissions aren't in COGS.

Common Gross Margin Mistakes

Excluding customer support from SaaS COGS. Customer support is a cost directly associated with delivering the software service — it belongs in COGS. Removing it overstates margin and misleads investors.

Using blended margin when product lines differ. A company with 80% software margin and 25% services margin will have a blended margin in between. Break out margin by segment when product lines have fundamentally different cost structures.

Confusing gross margin with net margin. Gross margin excludes all operating expenses. A company can have 80% gross margin and negative net margin due to heavy S&M and R&D investment.
